Understanding IAS 2: Inventory Accounting Explained

What is IAS 2?

IAS 2, or the International Accounting Standard 2, provides the guidelines for how businesses should account for inventory. This standard covers everything from determining inventory cost to recognizing expenses and accounting for impairment losses to reach net realizable value (NRV). It's a crucial standard for accurate financial reporting.

Who Does IAS 2 Apply To?

This standard applies to most types of inventory, but there are exceptions. It doesn't apply to:

  • Work-in-progress in construction contracts and services (covered by IAS 11).
  • Financial instruments (covered by IAS 32 and IFRS 9).
  • Biological assets arising from agricultural activities (covered by IAS 41).

Furthermore, it doesn't apply to inventory held by:

  • Producers of agricultural, forestry, and mineral products measured at net realizable value according to industry practices.
  • Dealers who measure their inventory at fair value less costs of sale.

Key Definitions You Need to Know

  • Inventory: Assets held for sale in the ordinary course of business, in the production process for such sale, or as materials or supplies used in production or service delivery.
  • Net Realizable Value (NRV): The estimated selling price less the estimated costs to complete and sell the inventory.
  • Cost of Inventory: All costs incurred to obtain inventory to its present condition, including purchase costs (less trade discounts), non-recoverable taxes, transportation, and handling. This includes direct labor and manufacturing overhead.
  • Fair Value: The price that would be received to sell an asset or paid to transfer a liability in an orderly transaction between market participants.

Costing Methods Under IAS 2

Businesses can value inventory at either cost or net realizable value, whichever is lower.

  • First-In, First-Out (FIFO): Assumes the first units purchased are the first ones sold.
  • Weighted-Average Cost: Calculates a weighted average cost for all units available for sale.

The same costing method should be applied consistently to similar inventory items.

Recognizing Inventory Costs as Expenses

  • When inventory is sold, the cost of the inventory is recognized as an expense in the period the related revenue is recognized.
  • Any loss in value or impairment of inventory to NRV is recognized as an expense in the period the loss occurs.
  • An increase in NRV due to changes in market conditions is recognized as a reduction in inventory expense in the period the reversal occurs.

Disclosure Requirements

Financial statements must include the following disclosures related to inventory:

  • Inventory accounting policies.
  • Total value of inventory and its classification.
  • Value of inventory at fair value less costs to sell.
  • Amount of inventory recognized as expense during the period.
  • Amount of any inventory write-downs recognized as expense.
  • Details of any reversals of inventory write-downs.
  • Circumstances leading to inventory write-downs.
  • Value of inventory pledged as collateral.

This information helps businesses comply with IAS 2 and provides stakeholders with a clear understanding of how inventory is valued and accounted for.
